US equity resilience masks breadth deterioration under the surface

The Federal Reserve’s (Fed) September rate increase leaves US equities confronting a less forgiving policy environment at a time when the S&P 500’s internal foundations are already weakening. The Federal Open Market Committee (FOMC) raised the federal funds target range by 25 basis points to 3.75%-4.00% yesterday, citing elevated inflation alongside solid economic activity, resilient domestic spending and robust capital investment. Updated policy projections also leave scope for further tightening before year-end.

The immediate equity-market issue is not that the primary bull trend has already broken. The S&P 500 remains above its rising 200-day moving average and close to record territory. Rather, the post-FOMC backdrop increases the significance of a deterioration that was already visible beneath the headline index. Fewer stocks are participating in the advance, approximately one-third of constituents are at least 20% below their respective peaks, and weakness is concentrated in several sectors that previously drove market leadership.

This divergence has left the market increasingly dependent on a narrow group of heavily weighted companies. Such leadership can persist, particularly while earnings growth remains robust. However, a higher policy rate and the prospect of additional tightening reduce the tolerance for elevated valuations and increase the importance of earnings delivery, balance-sheet quality and cash-flow durability. The risk is therefore not simply that weaker constituents continue to fall; the more consequential threat is that the correction spreads to the dominant stocks still supporting the capitalisation-weighted benchmark.

Importantly, however, and as we will discuss today, deteriorating breadth does not necessarily imply that the broader bull market has run its course. As long as earnings growth remains robust, a narrowing of leadership may prove more indicative of rotation than outright liquidation. The key question is therefore whether weakness spreads across the market indiscriminately, or whether leadership evolves as investors place greater emphasis on earnings quality, balance-sheet strength and valuation discipline.

The bull market remains intact, but participation is weakening

The S&P 500 remains supported by its long-term trend, yet a growing share of constituents is already undergoing a substantial correction. Historical evidence argues for short-term caution without implying that a major bear market is inevitable. The index remains close to record territory, but the strength of the headline benchmark masks a material deterioration beneath the surface. Fewer stocks are participating in the advance, a rising share of constituents has entered bear-market territory and weakness is concentrated in several former leadership groups.

This divergence does not, by itself, signal the end of the bull market. Importantly, breadth deterioration does not necessarily imply that the broader uptrend has run its course. As long as earnings growth remains resilient, narrowing participation may prove more indicative of rotation beneath the surface than outright liquidation. The capitalisation-weighted index remains above its rising 200-day moving average and conditions remain far removed from the indiscriminate selling typically associated with systemic capitulation.
