Conditions Already Delivering?
Quantitative Strategist With valuation and breadth already discounting a fair amount of Nicholas Lentini, CFA Equity Strategist risk, the questions are whether the pace of the rate move eases,
and if Warsh signals how much tightening financial conditions are already delivering. Stick with quality stocks with improving EPS revisions into reporting season. • Stay with quality, but broaden the opportunity set. The de-rating beneath the surface is creating better entry points in higher-quality cyclicals, while breadth and index valuation have already done considerable work discounting the recent risks and are back near their March lows. Capital Goods stands out, with revisions breadth improving from 16% in February to nearly 40% alongside broader manufacturing backlogs. See our screen for more detail. • The pace of the rate move matters more than the level. Back-end yields are increasingly normalizing toward stronger nominal growth, and quality has historically worked across the rate paths we see as most plausible. The risk from here is another real-yield-led spike in bond volatility rather than the current level of yields itself. • The next few weeks should test whether financial conditions are doing some of the Fed’s work. CPI, Chair Warsh’s IMF remarks and the October FOMC meeting are important markers. With the market already priced for more tightening, a measured inflation print and acknowledgment of tighter financial conditions could be enough to take pressure off both policy-rate expectations and the long end. We'd argue that weak breadth in economically-sensitive areas of the equity market signals that tighter financial conditions across rates, dollar and oil are doing some of the Fed's work for them. Equity indices are not reflecting this tightening of financial conditions because their largest, AI-centric weights are less sensitive to higher oil prices and the rise in cost of capital we've seen so far. For the average stock, it's been a different story. • Look to Financials relative performance and bond volatility for signs the worst is over. We continue to favor quality, but the opportunity set within quality is broadening as the correction beneath the surface matures. The de-rating is well advanced while earnings remain strong, and the market is increasingly rewarding revisions, free cash flow and earnings durability—the same characteristics we expect to matter through 3Q reporting season. We would add risk within that framework rather than move down in quality (see our recent quality screen here). The average stock has already absorbed considerably more price damage than the index, creating better entry points in higher-quality cyclicals where fundamentals remain intact. Capital Goods remains the clearest example, with revisions breadth improving from 16% in February to nearly 40% as manufacturing backlogs broaden across machinery, fabricated metals and other categories.
